How are you suggesting this observer/machine would do this?
Possibly by sending electric impulses onto the head that replicates neuron's firing during REM, or by simply stating while the person is in REM what is to be dreamed.

Sure, if this machine is able to communicate the things you want to dream about into your subconscious without waking you up, why not?
Yes, I believe so. For example, if someone takes a shower in the middle of the night and you hear it, you may dream about water. Also different scents could affect what you dream about. So, yeah, outside sources can affect what you dream about.
Actually, with the right equipment, you could have a machine that monitors your eye movements and you could control the machine yourself from within a dream.
I have heard about this technology. Yes, there is a machine which is able to communicates with the things and observe what the sleeper is watching in his/her dream.
Closest thing I've heard of is sensory stimulus while sleeping.
e.g. music plays with tweeting birds, you dream of birds.
